Answer

Money Market: Introduction and Functions

Introduction

The money market is the segment of the financial market where short-term funds (usually up to one year) are borrowed and lent. It deals in highly liquid, low-risk instruments such as treasury bills, commercial papers, certificates of deposit, and interbank deposits. In Nepal, the money market is mainly operated through the Nepal Rastra Bank (NRB), commercial banks, and other financial institutions dealing in short-term securities.

Functions of the Money Market

  1. Maintaining Liquidity – It provides a ready market for short-term funds, enabling banks and financial institutions to meet their day-to-day liquidity needs.

  2. Mobilization of Short-term Savings – It collects idle short-term savings from individuals and institutions and channels them into productive short-term uses.

  3. Facilitating Monetary Policy – It helps the central bank implement monetary policy through instruments like treasury bills, repo, and reverse repo, thereby controlling credit and money supply.

  4. Providing Short-term Credit – It supplies working capital and short-term loans to trade, industry, and government to meet temporary financial requirements.

  5. Determining Short-term Interest Rates – The interaction of demand and supply in the money market helps determine short-term interest rates, guiding borrowing and lending decisions.

  6. Promoting Investment Avenues – It offers safe and liquid investment opportunities to surplus-holding units through short-term instruments.

  7. Reducing Dependence on Long-term Market – By meeting short-term needs, it lessens the pressure on the capital market and promotes financial stability.

Conclusion

The money market plays a vital role in maintaining liquidity, supporting monetary policy, and meeting short-term financial needs. A well-developed money market contributes to the overall stability and efficiency of the financial system.
